O'Sullivan began the match well, winning the first frame comfortably. The two then exchanged frames to make it 2-1 to O'Sullivan before the Englishman fell to Day's consistent work.
Day took the next four frames to win the match 5-2 and move on to the second round in Beijing.
"I'm really disappointed with myself," said O'Sullivan afterwards. "I know I get such great support from the Chinese snooker fans but I feel I've let them down now and in the last two or three years when I've not performed here.
"This year and last year have been the worst as I've not played well. I feel sad for them and it would be nice to play well and to a good standard as they deserve it, but when it's not there, it's not there. There are no excuses, I'm just not playing well and just not producing."
In the other day's matches, John Higgins came through to book a last 16 place by beating Nigel Bond 5-3.
Higgins was far from his best and managed just a single half-century in the match, but had enough to end the challenge of the veteran Englishman.
Judd Trump fended off the threat of Hong Kong's Marco Fu to advance 5-3, while Ali Carter reeled off five successive frames to down Stuart Bingham 5-1.
Peter Ebdon too finished strongly, clinching the final three frames after a close start to his battle with Gerard Greene to win 5-2.
Ricky Walden overcame a strong display from Martin Gould to win his match 5-4, while Mark Selby disposed of local hero Tian Pengfei 5-3, claiming the last two frames after the match was level at three apiece.
The final first round match saw Jamie Cope lose out to Robert Milkins 5-3, completing the field for the second round tomorrow.
